Does that mean that you did not type the 'n' yourself?

See: #1024824: Installing drush in $HOME/.drush can cause policy.drush.inc to force updatedb to abort mysteriously

Updating drush to today's HEAD should fix it, if that's the problem. If you are typing the 'n' yourself because you don't want to perform the update, please explain further what exactly you are expecting to happen. It is unclear from the info above what exactly your issue is.

I typed the 'n' myself. the "huh" is because of having already done the update, drush offers exactly the SAME modules to be updated again, ad infinitum.

Per your questions, what I'm expecting to happen is:

(1) drush updates of modules installed from tarballs to be done using the tarball sources -- NOT pulling from bzr, svn, or other source repos
(2) once updated, drush recognizes that the updates are installed, and stops trying to RE-update them.

At one point, your error is: The Bazaar working copy at /svr/test/testdomain.loc/sites/all/modules/captcha appears to have uncommitted changes.

Commit these changes before running drush up.

At another point, it looks like you don't have uncommitted changes. It's not at all clear to me what your trouble is. Perhaps you should start over with a clean install; use drush dl --select to download some older versions of modules so that you will have something to update, then experiment with drush up with and without committing your site to bzr until you are familiar with how the two components interact with each other. If you do discover that there really is a bug after doing that, please succinctly describe the steps to reproduce.

Maybe this is a duplicate of #1025858: pm-update fails when there is bzr and more than 1 project to update. Try the patch there and see if it fixes your problem.
