Just wanted to make sure I upgrade the module correctly. Do I just need to replace the files on the server? Do I need to disable the module through administration first? Does this update require the database to be updated also?

Upgrading the module is indeed just a matter of replacing the files on the server. If database updates are required, you are notified.
