Recently my set-up for HTML mail has stopped sending test emails and although it sends Simplenews mail tests and applies the theme it fails to include inline images an image in the theme does work.

Looking at the debug info

[safe_value] => <p>test of simplenews</p>
<p><img alt="" src="/sites/default/files/canstockphoto2274104.jpg" style="width: 250px; height: 301px;" /></p>
<p>end of test</p>

so I dont know why its not in the actual email.

Looking at the information you provided, it appears that the path to the image is a relative path. I'm not clear on what exactly is or is not happening. But, I can say that the email won't be able to find the image without the FQDN. Perhaps you should install Pathologic so that it can resolve all relative paths to the fully qualified paths and this will resolve your problem?
