In the old version of privatemsg the message being replied to was quoted in the new message text, in version 2 it is no longer visible at all once the reply to link is clicked. Printing the previous message above the new message form would make the behaviour similar to replying on a comment in std drupal, making it easier and more consistent for users.

You mean like quoting the previous message above the current one you're writing? I like the way Gmail does it by making the current message appear above the previous ones, as below:

The title of this issue is kind of misleading. I thought at first you wanted some kind of feature that allows you to see what other people are typing or something crazy like that.

Besides that I think its a great feature that should be included. It would probably fit in the "How messages are displayed on the detail screen" options. :)

Actually I found that if a privatemsg has its type properly set, ie when it was sent using version 2, then privatemsg displays the previous message above the reply to be typed, much like you're saying I suppose. It's only when replying to an old message with a blank type that the mentioned problem happens. This makes it less of a problem ofcourse as it will gradually disappear when more messages are sent with the new module.

This version of Privatemsg is not supported anymore, maybe it is already implemented in Privatemsg for Drupal 6 and if not, you are welcome to open a new issue for it.
