I just don't know, how to create paragraphs. Tried use the "Normal" button, also tried to hit return once, twice... didn't work. It also can't remove formatting after I've formatted the lines to be H1 headers.

I tried this in 6.x and 5.x and it seems to work fine for me.

The current 5.x and 6.x modules do not have an option to tell the editor to use paragraph tags. There is a configuration option within the YUI editor to use P instead of BR, but it is buggy. For now you can use the BR to P conversion input filter option. It is called "Line break converter" and is located under Admin -> Site Configuration -> Input Formats. Once on the Input Formats page click 'Configure' for the appropriate format you want to edit. Then check off "Line break converter"
