There should be some error during installation if Drupal couldn't create in and out directories.

And some hint if on admin/build/deadwood page that deadwood couldn't find any module in deadwood, so you should upload some module if you want to convert it.

Thanks for posting this. Done by displaying message on build page if there are no modules to be converted in deadwood directory, and 2) adding hook_requirements to test for writeability to files directory.
