Any updates on this? Is there any reason why D5 can't be upgraded to jQuery 1.3?

I'm also curious to know what's involved in rolling jQuery 1.3 into the Drupal 5 branch.

No way. If you are asking for 1.3 in D5, then this means that you are trying to build a new site on D5 or similar. D5 is end of life with the release of D7.
