Not really Drupal, more like an SMTP config problem.
While someone here that just happens to use Mercury might be able to help, you'll be better off asking for help from the Mercury people.
In the interests of trying to be helpful though, it sounds like you need to configure Mercury to be able to relay mail from the email domain name you are using in Drupal. Either that or change the email address in Drupal to one that Mercury will relay for.

do a mail redirect
in an effort to combat spam a lot of web servers are not processing mail that doesn't have a "from" address from a url on their server.
i had the same problem with ipower, the low cost leader in web hosting that outsources support to incompetent people. ( reference: http://warrencountyreport.com/?q=node/42 .)
their morons actually added "SPAM:" to the subject field of my emails to users who opted to get a notification of unread private messages because i didn't create a fake address for my from field. they were unapologetic about this and i would love to find a good lawyer to file a class action.
lets say your actual email address is joe@yahoo.com
but your site is called joesplace.com
use the address joe@joesplace.com as your from address in drupal settings and set up a redirect to catch mail from that address and redirect it to joe@yahoo.com
that should fix it.
good luck! :-)
