The menu_block_tree_output function now adds the css class 'expanded' to a parent when there is something 'below' even if those items below are hidden which is IMO not correct.

Have you confirmed this behavior in the latest 7.x-2.x-dev version? There's been a lot of bug fixes since 7.x-2.3 was released.
