What is the difference between using the Jquery Update module and inserting the newer jquery script manually?

The jQuery APIs change from version to version. If you change jquery.js to be 1.3.2 or 1.4.4 the change in APIs will cause Drupal core and module js to break. jQuery update deals with those files as well.
